A trend rule pays for being late, and for being wrong in a range

Trend following keeps exposure in the direction of a move that has already been measured. The signal is late by design. In a range, the same lateness produces entries that reverse. Costs are paid on each turn.

Key points

  • A trend filter is a definition of ‘already moving’, not a prediction that the move continues.
  • Whipsaw is the cost of signals that reverse inside a range.
  • A trailing exit gives back some of an open gain. That is the rule, not a separate forecast.

What is going on

A moving-average cross, a break above a prior high, or a return above a band are all definitions. They fire after price has moved. If the move continues, the late entry can still be paid. If price returns inside the range, the exit fires and the round trip has often lost the spread and any commission. A trailing stop locks in less than the extreme price. Volatility-adjusted size changes the quantity when recent movement changes. It does not remove the gap risk.

Why it matters

The interesting failure is not a single losing trade. It is a sequence of small losses in a market that is not trending, followed by a trader widening the rule until the next trend is missed. Parameter choice is part of the strategy. A rule that only works for one lookback, chosen after seeing the path, is a description of that path. It is not a test.

What to watch

Write the indicator, the lookback, the universe and the cost per turn. Write what you will do if the signal flips twice in a short window. Check that the screen you will use actually offers that order. A signal on a chart is not a fill.

Risks

Trends end. A filter can stay long into a reversal that is faster than the lookback. Liquidity can be worst when the exit is most wanted. This note shows no historical equity curve and no winning lookback.
